A transvestite is a man that likes dressing as a women because it turns them on.
A shemale is generally a transgender or transsexual person. That is someone who either undergoes hormone therapy or surgery to change their gender. The word "shemale" is a word generally used only in porn or in a sexual context. It can be considered derogatory. Usually shemales are pre-op. Meaning they haven't had surgery/ vaginoplasty and therefore still have a penis.

The transition doesn't have to be completed to be a shemale, it's a pretty complicated surgery to complete become a woman. Once it's done they will probably not identify as shemale but as woman.
